Implied Volatility (IV) Explained
The most important factor in options pricing that most traders overlook — understand IV and you understand options.
What Is Implied Volatility?
Implied volatility (IV) is the market's expectation of how much the underlying will move over the life of the option. It's "implied" because it's derived from the option's current market price using a pricing model like Black-Scholes.
Think of it this way: if Nifty ATM options are expensive, IV is high — the market expects a big move. If they're cheap, IV is low — the market expects calm. IV doesn't tell you direction, only magnitude.
IV is expressed as an annualized percentage. Nifty IV of 15% means the market expects Nifty to move roughly 15% over the next year. For a daily estimate, divide by √252 (trading days): 15% ÷ 15.87 ≈ 0.95% per day, or about 213 points on Nifty at 22,500.
IV vs Historical Volatility
Historical volatility (HV) measures how much the underlying actually moved in the past. Implied volatility measures how much the market expects it to move in the future. The difference between IV and HV reveals whether options are "cheap" or "expensive."
When IV > HV, options are pricing in more movement than has been occurring — they're relatively expensive. When IV < HV, options are cheap relative to actual movement. Most professional option sellers enter when IV > HV and bet on mean reversion.
IV Percentile vs IV Rank
Raw IV numbers are meaningless without context. Nifty IV of 18% — is that high or low? You need a relative measure. There are two popular ones:
IV Percentile tells you what percentage of days in the lookback period had lower IV than today. An IV percentile of 80% means IV was lower than today on 80% of days — current IV is relatively high.
IV Rank scales the current IV between the 52-week high and low. If the range is 10%-30% and current IV is 18%, IV Rank = (18-10)/(30-10) = 40%. This tells you where IV sits within its recent range.
For Nifty options trading, IV Percentile above 50% generally favors selling strategies (premium is rich). Below 30% favors buying strategies (premium is cheap). Quintal Mind shows real-time IV percentile for all instruments.
The Volatility Smile and Skew
If you plot IV across different strikes for the same expiry, you won't get a flat line. Instead, you'll see a "smile" or "skew" pattern. OTM puts typically have higher IV than ATM options (the skew), and far OTM options on both sides have elevated IV (the smile).
In Nifty options, the put skew is pronounced — OTM puts trade at significantly higher IV than equidistant OTM calls. This reflects the market's fear of downside crashes. Traders who sell OTM puts collect extra premium because of this skew.
The skew changes with market conditions. During crashes, put skew steepens dramatically. During calm rallies, it flattens. Understanding skew helps you choose which strikes offer the best risk-adjusted premium.
IV Crush — The Event-Day Trap
IV typically rises before known events (earnings, RBI policy, budget, elections) as uncertainty increases. After the event passes — regardless of outcome — IV collapses. This is "IV crush."
Buying options before events is often a losing strategy even if you're right on direction. The IV crush after the event can erase your directional gains. If Nifty IV drops from 20% to 14% after the budget, ATM options might lose ₹50-100 in pure vega terms.
Professional traders exploit IV crush by selling premium before events and buying it back after. Strategies like iron condors and short strangles entered 1-2 days before RBI policy often profit from the post-event IV collapse.
Using IV in Your Trading
High IV environment (IV Percentile > 60%): Favor premium selling — short straddles, iron condors, short strangles. You're collecting rich premium that has a statistical edge.
Low IV environment (IV Percentile < 30%): Favor buying — long straddles, long strangles, calendar spreads. Options are cheap, and any volatility expansion benefits you.
Moderate IV (30-60%): Use defined-risk strategies — iron butterflies, vertical spreads, butterflies. The edge is less clear, so cap your risk.
